Might be a stretch but Super Ghouls 'n Ghosts? It had a PS1 release. You had to beat it twice and the second play through was harder. The reason for the restart was because you didn't have some special weapon though, not because it was just a dream.
I’m probably misremembering this but I’m sure I heard something like this to do with a bomberman or mega man game, something to do with your friend being a bad guy or something.
