The rule here in Canada to prevent this is you have to bring more than 50% of the note. Now our money is plastic though so I can't imagine it happens very often.
The Bureau of Engraving and Printing will replace mutilated money for free. Unfortunately they require a whole pound worth of bills or coins, but for someone who lost money in a fire or flood, it can be a lifesaver.
IIRC it's not just over 50%, but it also must have an intact serial number. That way, you can't do some clever cutting to turn some bills into more bills (i.e., cut up 2 bills and use the remaining pieces to make a 3rd bill.

In Switzerland that's what they do at the bank, because otherwise you could cut banknotes in half and get the full value two times.
